I can answer one thing:

If your computer is set to 1024x768 Resolution then you should set the image to that too or its going to look strange. My computer runs the same resolution as yours.

I am not sure about the .png thing.

yea lass u should use the same size of wall paper as ur resolution.

Also u dont need to save it as .png, all mine are .jpgs

But .png will keep the quality i guess

A wallpaper at 1280x1024 will be ok on a 1024x768 screen tho, just stretch it to fit, or in this case, it shrinks it.
