From my own experimentation and the conversations I have had with others I have concluded that they are indeed Pokémon, though many are types I don't recognize personally.

Primarily rodents and small birds if my own experiences are the norm. We are expected to catch or battle them. My Watson seems to enjoy battling.

I am not certain if there are consequences of avoiding battles--though I have been attacked without searching it out more than once already.

However, as my weapon has been confiscated, I expect there are penalties for humans fighting.
