Alas, poor Ernie, we hardly knew ye. Is the special gnome some kind of reward dillybob in TS3?

It's a findable. It can be found by exploring the catacombs, fishing, or apparently as loot brought home in the Criminal career.

Also, gems / ores you find and send in to be cut / smelted occasionally return as "uncuttable / unsmeltable" because, according to the game, you did not actually find a real gemstone or hunk of ore, it was really a sneakily-disguised Magic Gnomes.
